Mark Spitznagel argues that diversified portfolios are a ‘big lie.’ Here’s our take on the investment strategy in the current economic climate. While we would agree with Spitznagel that we are in an environment where macroeconomic uncertainty is high, and the ground is fertile for a ‘black swan’ type of event, we would disagree that the power of diversification isn’t beneficial for investment portfolios. Historically, aversion to leverage has made it unattainable for investors to harvest the power of diversification in their investment portfolios, leaving investors with lower realized returns and insufficient protection during crisis events. However, the use of dynamic leverage through targeting a stable volatility profile can unlock the power of diversification, allowing investors to reap the benefits of a higher Sharpe ratio through higher realized returns. The dynamic application of leverage reacts to changing market conditions and aim to protect capital as volatility increases, also acting as downside protection. In conjunction with our constructive view on the benefits of diversification, we also believe that downside risk mitigation strategies have a place in investment portfolios, but that they should also be diversified. Therefore, while we believe the application of dynamic leverage to harvest the powers of diversification is a strong benefit for investment portfolios as it incorporates downside capital preservation techniques, tail-risk strategies like what Spitznagel runs can provide value from underpriced black swan events if they are structured correctly. https://lnkd.in/g_45W3Wh Scott Smith, CFA
