Haha, I don't actually know any game with worse faces than in Oblivion. Even FF games on SNES have better faces.
You must be wearing some serious rose-tinted glasses because it's a pretty cut and dry comparison. Morrowind models are crap compared to Oblivion.
Mid Oblivion character? Adrienne Beren

Mid Morrowind character? Fargoth

Here I even put them next to each other so you can look more closely:

I think that's a fair comparison by the way. If I wanted to be mean I would compare Sygny the Home-Wrecker to one of the Morrowind Argonians.
That's what the Morrowind models look like.
Compare the glass armor!
Oblivion: I'm going to cover myself in emerald plate mail

Morrowind: I'm going to stab myself with hundreds of glass shards

This is ridiculous guys. There is a clear winner here and it's not Morrowind.
Looooooooooooooooool, you chose Fargoth as an example :DDDDDDDDDDDDDD Think Fargoth looks great, as the Fargoth :DDD Can't really imagine him looking much different :DDD
And the oblivion dude is maybe the only normal looking dude in the hole oblivion.
Anyway, Remiel worded it before me much better what I meant. There is this aesthetics, Morrowind is successful in doing kind of alien faces, like the whole environment is a bit alien and otherwordly, surreal and dreamy. And Oblivion feels just another medieval cozy place, except the faces are just bad,
Fargoth when he's not pixelated:

ROFLMAO, that is is Fargoth in space :DDDDDDDDD

It recommends a mod called Robert's Bodies.... though I don't think its much of an improvement on the body mesh itself... the textures are a least a little better.
But honestly, I don't think there's much that can be done with the characters on such an old game, otherwise someone would have done it already.
