What are the best strategies for balancing risk-taking with caution in Venture Capital leadership?

This has been an interesting journey for me entering the VC space. As a founder and operator the mission statement always felt secondary to... Getting stuff done. On the investor side you have so many different opportunities you could pursue a thesis really helps narrow your focus to the niche where you can truly add value. We are moving on from a time where simply throwing dollars at 'winners' will keep funds afloat. Focus on profitable businesses is back and the ability for a VC to source revenue, as well as write a cheque, matters more and more. Therefore as an investor knowing where you can bring that value really starts to drive your focus and your thesis.

VC investments by design are not supposed to have 100% success rate. The probability of successful exit is very low, but in the ones they make money, the return can be outsized. Knowing this fact and investing in ideas that can potentially provide 100x or 1000x kind of returns is the strategy most commonly used by VCs. That's why managing risk in VC can be a game of vision, market trends and evaluating team's potential.

A clear thesis helps to clarify your strategy to your limited partners. They need to understand what is included or excluded. Including specific industry topics or trends can help addressing respective investors. Limited partners have investment theses, too, and these need at least to overlap. Think of a family office with an expertise in a specific industry or investors looking for opportunities to invest in sustainability goals. Also exclusion is important, as some state-owned Investors, such as pension funds, sometimes explicitly exclude any kind of drugs, alcohol, gambling, etc. It might be a good idea to shape your theses after a few rounds of limited partner pitches.

VC investment is a risky business. You cant negate 100% of the risk and you shouldn't wish to as well. This is not how you find game changer companies. However, every investment should be aligned with Fund's thesis, any deviation should be deeply noticed and dissected. Thesis is the fund's bible, more you follow it, you will keep shrinking the unidentifiable risk. Ps. Risk is always fun.

While diversifying portfolio via stages, sectors, geographies and models is a way to de-risk, it is difficult to do well. Most VCs/CVCs have their set of stage preference, usually seed, early stage, or growth/late stage. The types of startups and skillsets required to evaluate these startups are drastically different. Plus, the types of deal sources are also different. It's unlikely a seed/early stage fund has the funding to invest in growth stage startups, whereas it is easier for a growth fund to invest a little be earlier. Investing in different geographies makes sense if you have enough people on the ground or if you have established good deal partners at your target geographies. There's always the generalist vs specialist debate.

Filters lead to risk concentration. Conventional wisdom says to only invest in the domains you know. But knowing the domain is the role of the founder. The role of a venture capitalist is to know what successful founders look like. The more filters you put on your deal flow (geography, demographics, domain, etc.), the more you concentrate your risk.

In my experience as a VC investor, supporting your entrepreneurs involves helping them see around corners on journeys you have already traveled…via experience with prior companies and leveraging one’s access to a bountiful network. VC work is broad, deep and must happen quickly to enable well spent investment. Sensing and knowing portfolio company needs ahead of time helps keep momentum in one’s investments. Problem, solution, market, team, competition, business model and timing are critical elements to balance and execute upon generally with limited resources(time, money and people). Hopefully, you build initial trust and rapport in due diligence and negotiations precursor the initial investment. All part science and skill.

Define the risk that we want to compare and balance is important. When a VC fund decides its investment thesis, there is a default systematic risk that is different from other VC funds. In a constantly changing world, being flexible with multiple options is essential. So, within your investment thesis, consider diversifying your portfolio holdings, smoothing the investment across the fund investment period and preventing startups from making high failure rate mistakes would help in some way. There are always possibilities, so clear communication regarding the investment risks with your potential LP investors is somewhat more important.

There is also the matter of timing. Some VCs only invest at a later stage in the life of a startup, but to find the sweet balance between risk and caution, I find it valuable to have a diversified portfolio based on the lifespan on the venture. Investing early increases the risk but also the potential reward. Investing later reduces the risk but also the reward. Having a purposeful balanced approach to the timing of your investment can take you to that sweet spot between risk and caution.

Encountering failures is not a possibility but a certainty. Embracing these setbacks as integral to the journey is crucial. Each failure offers a unique lesson, revealing insights into better decision-making and strategies for future endeavors. It's essential to dissect these experiences—understanding the missteps and adjusting accordingly. Sharing these revelations with your team, founders, and partners fosters a culture of learning and resilience, ultimately refining your approach and enhancing collective success.

Every venture capitalist has the same Manila folder on their desk that I do. Filled with a career-worth of equity agreements from deals that have come and gone. My stack has taught me a ton of lessons, but here are the top three: 1) Founders who are not looking for a paycheck. Shows drive and commitment. 2) Founders with realistic valuation expectations. Shows maturity and a desire to see others win. 3) Founders with high-quality early work. Shows attention to detail and the ability to execute at a high level.

Trust! The process is based on trust. It doesn't matter if you know your partner well, since there's no trust. It's like a marriage. MUST be based in trust and both must have the same objective.

I think the most successful venture capitalists tend to thrive in supporting roles and not lead roles. Where founders tend to be the opposite. So the dynamic between the two works very well. Because two lead roles or two supporting roles can cause a host of issues.

- VCs are supposed to take risks. If we are not taking sufficient and educated risks, we are probably not doing a good enough job. In a power law industry, the largest exits come from founders that take a good amount of risks to either capture or create a huge market. If we miss these founders we won't be able to make good returns. So embrace our role as risk takers - The caution we are exercising come mostly from conducting thorough due diligence process, building as diverse a portfolio as possible under the fund thesis and helping the founders navigate through ups and downs - Respect founders and other investors and stay open-minded when it comes to being helpful instead of imposing our own (often) limited viewpoints in the board room

VC is a capital allocation game, beyond the actual sourcing, deal deployment and picking. In bull markets, the volume and dollars invested per year tend to get accelerated- and that can hurt when the cycle goes the other way. So being mindful of "vintage compression" and smoothening out deployment over a 3-4 year cycle is a good tactic. Also, while shooting for a very large outcome it may be wise to cash in some chips as the winners start shooting up in value to avoid the possibility of a "zero" in case of an eventual accident.

One thought with respect to being successful in venture capital investing really applies to all investing: Don't be a lemming!. Frankly, contrarian investing has merits. That said, you really have to do your homework and form your thesis. To borrow a phrase, "where is the puck going?" After a market corrects is the time to make your bets when everyone else isn't playing. That said, more often than naught, we prefer to ride the trend. When everyone else is buying and you have made your target return, sell. If everyone is selling, you will never time the bottom but start to buy in. This applies to venture investing although many LP investors want you to ride the same lemming curve. Set your own path.

For an investment in a medical device startup, we stipulated an initial seed investment that was specifically earmarked for developing a working prototype, which later served as a critical tool for securing further funding (b) Facilitate or encourage strategic partnerships with established companies that can provide validation, scale & market access for the startup's technology. In a software startup I advised, forming an early partnership with a major software corporation not only provided validation but also accelerated the technology's development & market introduction.

Make sure you develop your own view on how the world will work in future. The word that people often emphasise in Venture Capital, is "capital". It's not, it's about the "venture". If you just follow the market, if you just rely on others opinions and follow in on deals, if your network is good you may have a good portfolio return. But ultimately a VC's job is to have a vision for how the world is going to work then back companies they think will be a critical part of that future world. It's our job as investors to back our own intuition and belief, not to be the lemmings who follows others because e.g. generative AI is really hot.
