The 𝗘𝗩/𝗘𝗕𝗜𝗧𝗗𝗔 ratio (short for Enterprise Value to Earnings Before Interest, Taxes, Depreciation, and Amortization) is a valuation metric used to assess a company's overall financial health and profitability
This ratio provides investors with insights into how much they are paying for a company's operational earnings, excluding non-operating expenses like interest, taxes, and non cash expenses like depreciation, and amortization
Let's illustrate with an example
𝐖𝐞 𝐡𝐚𝐯𝐞 𝟐 𝐞𝐧𝐭𝐢𝐭𝐢𝐞𝐬:
🏢 𝐂𝐨𝐦𝐩𝐚𝐧𝐲 𝐀 - a growing tech startup valued at $10 million
🏦 𝐂𝐨𝐦𝐩𝐚𝐧𝐲 𝐁 - an investment firm considering acquiring Company A
Company A is evaluating its financial performance, while Company B is assessing the potential acquisition
As a result, Company A and Company B utilize the EV/EBITDA ratio to gauge Company A's valuation
𝐄𝐕/𝐄𝐁𝐈𝐓𝐃𝐀 𝐫𝐚𝐭𝐢𝐨 𝐜𝐚𝐥𝐜𝐮𝐥𝐚𝐭𝐢𝐨𝐧:
➡️ Company A's Enterprise Value (EV) is $9.8 million (calculated by summing its market capitalization ($8 million), debt ($2 million), minority interest ($0.5 million), and preferred shares ($0.3 million), then subtracting cash and cash equivalents ($1 million))
➡️ Company A's EBITDA is $1.2 million
