Waterfall cash flow model in real estate financial development is a method used to allocate cash flows and profits among partners based on predefined tiers or hurdles. This model ensures that returns are distributed in a way that aligns the interests of all parties involved, typically the general partner (GP) and the limited partners (LPs). Key Components of a Real Estate Waterfall Model: 1- Preferred Return: This is the minimum return that LPs must receive before the GP can participate in the profits. It ensures that LPs get a priority return on their investment. 2- Hurdle Rates: These are specific return thresholds that must be met before moving to the next tier of distribution. Each tier has a different split of profits between the GP and LPs. 3- Catch-Up Provisions: These allow the GP to catch up on profits after the LPs have received their preferred return, ensuring the GP gets a share of the profits once certain conditions are met. 4- Lookback Provisions: These provisions ensure that the GP’s share of profits is adjusted if the overall return to the LPs falls below a certain threshold over the investment period. How It Works: 1- Return of Capital: Initially, all cash flows are used to return the capital invested by the LPs. 2- Preferred Return: Once the capital is returned, the LPs receive their preferred return. 3- Profit Sharing: After the preferred return is met, profits are split according to the agreed-upon tiers.
