How much can it cost to time the market in high yield? Inspired by Daniel Pearson's recent post on long-term returns in high yield versus investment grade, I was reminded of the potentially significant costs associated with trying to time the market. This is a well-trodden theme in equity markets, but it holds true for high yield as well. Investors often attempt to time the market, but doing so can lead to missing out on substantial rallies. Being uninvested during these critical periods can drastically reduce the value of an asset class. For instance, missing the best 30 days of returns over the last 20 years would have reduced an investor's annualised total return by between 2.2 to 2.45 percentage points. Given this potential cost, should investors consider a strategic allocation to high yield rather than attempting to tactically time the market? There’s a common myth that to succeed in the stock market, you need to: 1) have a career in finance; 2) enjoy reading quarterly reports with fancy graphs; 3) wake up at 3 a.m., sipping your first coffee while monitoring American, Canadian, European and Asian markets across 20 screens, analyzing alpha, beta, and gamma parameters of your investments. 📉💸Small caps 🧢: Time to get down and dirty? As I keep doing more work in the small cap equities space, I am certainty tempted to put down my chips... The longer small caps are treated like dirt by investors, the better the prospects of above-average returns going forward. And it’s been a while since small cap stocks weren’t scruffy like now but sparkling ✨ instead! So that’s the simple and intuitive underlying logic behind my contrarian call vis-a-vis this unloved part of the equities universe. It also reflects neatly two of my key investment mottos: Skate to where the puck is going, not where it has been. And: Better vaguely right, then precisely wrong. How to go about it? Personally, for a volatile sector like small caps, a phasing-in approach suits my temperament best as I tend not to swing for the fences with my investments (any longer, I shall add). This has the clear advantage of not feeling gutted if valuations in small cap stocks drop further from here before eventually turning the corner. And the days when I wanted to look like a hero thanks to a bold asset allocation call or single stock bet are firmly behind me. I prefer to back emerging managers instead. Enough excitement there for me. So hence not an adrenaline avoidance strategy on my part but just a different investment angle. 📐 (+++Opinions are my own. No investment advice. CONFLICTING VIEWS: Federal Reserve Bank of New York President John Williams stated that the US may be done raising rates. He suggested that policymakers may intend to maintain relatively high interest rates for an extended period to bring inflation down to the Federal Reserve's target of 2%. “My current assessment is that we are at, or near, the peak level of the target range for the federal funds rate,” Williams said Friday in remarks prepared for an event in Long Island, New York. “I expect we will need to maintain a restrictive stance of monetary policy for some time.” The Fed official expects inflation will rise by about 3.25% this year before declining to about 2.5% next year. Inflation is upwards of 3.7% currently. Who's correct?
