What makes an investment attractive, part two: Having built a family office with Kavit Sutariya, we had a lot of flexibility in the kind of investments we made, along with the time horizon of money and guidelines but no strict mandates. Moving into Artha Venture Fund, most investment frameworks I've learnt remain the same (especially since Anirudh A D. taught me several a decade ago), however a key difference between a fund and family office is mandates. So, focusing on a company at the right stage and valuation to fit within fund mandates is key (there's a pinned post on my profile explaining Artha's). Other key factors we look at is: 🔥 Right to win : While there are success stories where folks have built in a new industry, typically domain knowledge and experience in a field, especially old school industries (Manufacturing, Construction, Law) is a positive signal that significantly boosts the odds of success 📅 Years under belt : Once again, this isn't the rule but in my experience, some of the most successful founders have been folks who have some work experience. This helps them learn several soft skills like building consensus, handling pressure and failure as well as an initial network to tap into for early clients, vendors, partners, investors etc 🔢 Know your numbers : A great business is the intersection of an optimistic vision and conservative planning. Founders that understand and embrace their numbers, tracking key metrics, building contingency plans and understanding the levers that drive their business are what we look out for. Rehashing the oft quoted Peter Drucker "If you can't measure it, you can't manage it" 🚫 Love the Law : Aside from the obvious 'don't do illegal stuff', I've seen great companies stumble because they move fast and break shit. While it may be so much faster to forget about boring things like compliance, the truth is these mistakes catch up, often with severe consequences. Legal costs are often painful for early stage startups so you may use a draft agreement template, or reuse existing contracts. Are VC’s just lucky? Or unlucky? How much is skill? Remember that outcomes follow a Power Law so that a few funds will have amazing returns, while most will lose money (especially relative to the risk-free rate of return over the same 10-year period, and relative to the amount of risk invoked). This means that a few firms might appear to be amazing after one fund, but not in subsequent funds. Indeed, this happens all the time, and tells us that the original success was likely luck. However, 𝘵𝘰𝘱 𝘵𝘪𝘦𝘳 venture firms have a high degree of permanence, meaning that the winners typically repeat their wins across multiple funds. Sequoia or Benchmark or SilverLake have a large number of wins. That’s not luck alone — that's more like flipping 10 heads in a row… then trying again and doing it again… and then doing it again… and eventually you to believe this isn’t just luck. So, maybe the top 10% of funds really are skillful, as evidenced by repeated wins, and the rest are not, and only sometimes get lucky. However, there’s another feature: Firms with a good reputation get to see the best deals. The best entrepreneurs with the best traction seek out the best firms. Other firms often don’t even see the deal at all, and will lose the deal even if they offer better terms. This, of course, reinforces the permanence, but it’s not as clear that it’s due to the skill of the VC as it is the reputation. What if the original fund was luck, then permanence comes from reputation? In the end, I do believe that most VCs — like most of anyone in any profession — aren’t particularly adept at picking winning companies, and aren’t particularly good at helping them succeed, which is why median returns are below-market. But the top tier is not luck. When you talk to anyone at those firms, they are not “median” people. And having working directly with some of them myself, they materially help companies succeed.

During week 2 of VC Lab LP Institute, part of what we covered is the Power Law in VC. For those who aren't familiar with it, it dictates that a small number of investments will yield returns far greater than the rest, often exceeding them combined. Like it or not (and there are pros and cons), it continues to be a driving force in the high-risk, high-reward world of venture capital. Thus, venture capitalists and investors are always on the hunt for opportunities that embody the Power Law. For startups that are trying to raise capital out there (there are more than many), understanding this may help in your interactions with investors. I think it's important to know what investors are looking for and how they assess companies' potential. Here are the typical characteristics of startups and markets that align with the Power Law: Blue Ocean Deals: Seek opportunities in untapped markets where competition is minimal or non existent, allowing for rapid growth and dominance. Enormous Potential Markets: Focus on ventures that, if successful, could tap into vast markets that are yet to be proven but have the potential to be massive. Avoid Established Incumbents: Steer clear of markets where established players are already experiencing massive growth. The Power Law is less likely to manifest here. Novelty and Uniqueness: Look for companies that seem out of the ordinary or operate without any apparent past or present competition. Their uniqueness can be a sign of untapped potential. Strong Early Adoption: Companies that show robust growth in their early stages, even without a clear market, often have the makings of a Power Law success. Leap of Faith: Sometimes, the best opportunities require investors to suspend their disbelief and take a leap of faith, trusting in the vision of the founders.
