In December, equities continued their risk-on rally in December, further extending gains for Q4, and this was reflected in ETF flows. Equity flows were significantly up from November’s £7.28bn at £10.22bn (£68.85bn for the year). Bond ETFs slumped to £645m, compared to £3.74bn for November. Ask White Top Investor: Will ETFs cause the market to crash? ETFs track or follow the market. As market followers, these transparent and liquid investments are not capable of causing a market crash. Short-term mispricing caused by market fluctuations does affect ETFs. Most ETFs are collections of assets that also trade on the same market. As a result, any supply-and-demand-driven price change of an ETF or any underlying asset can create an instant price and liquidity mismatch. When a liquidity mismatch affects ETFs or their underlying assets, it creates opportunities for arbitrage, which quickly realigns prices. Although ETFs can impact market dynamics and be affected by market conditions, they are subject to price fluctuations driven by supply and demand and do not lead the market. Direct indexing delivers a return uplift from tax-loss harvesting (TLH) and allows customisation of the index that can be a completely reimagined index because so many ETFs track indexes that were conceived as benchmarks and not for efficient extraction of the specific risk premia.
